Inventoryisalargeandcostlyinvestment.Bettermanagementoffirminventoriescanimprovecashflowandreturnoninvestment.Theinventoryrequirementsofafirmdependonthenetworkstructureandthedesiredlevelofcustomerservice.Theoretically,afirmcouldstockeveryitemsoldinafacilitydedicatedtoserveeachcustomer.Fewbusinessoperationscouldaffordsuchalargeinventorycommitmentbecausetheriskandtotalcostwouldbeprohibitive.Theobjectiveistoachievethedesiredcustomerservicewiththeminimuminventory,consistentwithlowesttotalcost.

Facilitateseconomiesofscale.Managementmaydecide,forexample,topurchaselargequantitiesofaniteminordertoqualifyforadiscount.Orlowertransportationcostsmayberealizedbyshippinglargerquantitiesatonetime.Similarly,alongproductionrunmaysignificantlyreducemanufacturingcosts.Ineverycase,inventoryisbeingutilizedasawaytoobtainsavingsinotherpartsofthelogisticssystem.Offersameansofbalancingsupplyanddemand.Somefirmscanonlyselltheirproductsatcertaintimesoftheyear.Inordertoutilizetheirfixedinvestmentinbuildingsandequipmentandmaintainaskilledlaborforce,managersmaydecidedtoproduceallyearandstorethefinishedgoodsuntilthesellingseasonarrives.
